While Congress is dicking around about a $14 billion short-term bailout of the auto sector, this little news item comes in about a so-called respected Wall Street fella that lost $17 billion and possibly up to $50 billion.

Here’s the really, really important question – who’s next and how much? The numbers just keep getting bigger until it’s getting unimaginable.

For that much money, the clients had to be big institutions and they are in for a world of hurt.

For that much money, the US auto sector could get a new lease on life. Whether you like their product or not, they actually produce something.

Goodnight, hedge funds. It was not nice knowing you.

And, for godsakes people do NOT invest in the stock market on a Friday. They like to announce the really bad stuff over a weekend.

Bernard Madoff, one of Wall Street's best-known brokers and money managers, was arrested on Thursday after allegedly confessing to his sons in a near nervous-breakdown-type meeting that instead of the $17 billion they thought he had in his funds, there was pretty much zip. The whole thing was—as the criminal complaint quotes Madoff himself saying—"basically, a giant Ponzi scheme" in which investors who wanted their money back got paid with earlier investors' money.

There's no shortage of cases in which shady hedge-fund managers have disappeared with hundreds of millions of dollars, but the size of what seems to have happened with Madoff is well beyond anything in Wall Street memory. The amount of money involved—at least $17 billion, and maybe as much as $50 billion (a number that Madoff himself put on the money lost)—is bigger than the losses that took down Bear Stearns, bigger than the $7 billion in hidden losses in Societe Generale's Jerome Kerviel scandal, and these were big banks with thousands of clients. Madoff seems to have had one or two dozen clients, in accounts he closely watched over himself.

The question that everybody with big chunks of money parked with exclusive fund managers on Wall Street will be asking today is whether there are other possible Bernard Madoffs out there: high-profile managers who've been lying about their returns for years. The answer to this is going to be "yes," which leads to the second question of, "Is there any way to spot them?" Or, in other words: Is there a way to know whether a money manager's returns are too good to be true?

It's a question everyone wonders about but that few investors, even the big ones, ask directly, because there seems to be no way to answer it except by looking a fund manager in the eye and hoping you trust him. Ordinary intuition tells us that just by looking at a string of numbers in a fund manager's reports, there's no way to know if those numbers might be made out of whole cloth. But in fact, it turns out that there may be a good way to guess—and it could well have helped the investors who'd given their money to Madoff see what was going on earlier.

The key here is not looking just at how well Madoff seemed to perform. It's how consistently he seemed to be doing it. Stories in both the New York Times and the Wall Street Journal both noted the pattern. According to the stories, he seemed to make a return of 10 percent or 11 percent a year, year in and year out. And it wasn't just an annual return kind of thing. Almost every month, the WSJ story says, Madoff made somewhere between 0 percent and 2 percent. Hardly any losses, no really outsize gains.

Professional investors are taught to value steady returns—it implies that managers aren't taking excessive risks. The latest research on hedge funds, however, reveals that overly smooth returns may not indicate that the risks are small, but that they are hidden.

The key concept here, developed by MIT professor and noted hedge-fund theorist Andrew Lo, is "serial correlation." Simply put, serial correlation is the degree to which each month's returns in a fund mirror the results of the month before. A fund that returns the exact same amount every month is perfectly serially correlated. Madoff's returns were strikingly consistent month after month, year in and year out. That kind of performance—a nice, smooth line going up no matter what the market does—is a really good sign that you should look more closely.

The extraordinary thing that Lo does in the third chapter of his book "Hedge Funds," published earlier this year, is to demonstrate mathematically that an excessive degree of serial correlation is a powerful indicator that the holdings of a fund aren't being reported realistically. What Lo shows from the pattern of historical returns in hedge-fund databases is that when funds' returns grow too consistent, it is a sign that the investments are either very hard to value accurately and the returns are just guesses, or, worse, that they've been manipulated in a way that smoothes them artificially. What Lo creates is a mathematical model for judging what "looks too good to be true." Lo's work turns a lot of the conventional thinking about what's safe on its head. It shows that the evenness that investors have traditionally been taught indicates safety and reliability can actually be the best sign risk is being hidden or that the data are unreliable.

Is excessive serial correlation a definitive measure of how suspicious you should be of a fund manager? No. Very smooth returns won't prove anything about a particular fund. And they don't indicate anything about some kinds of very safe investments: If your bank CD returns the same 3 percent every year—well, that's OK, nothing unusual there. But if a stock-fund manager shows the same 1 percent increases month after month, watch out. There are exceptional fund managers out there. Though decades of experience show it's very hard to beat the market, some manage it. But the ones who can do so almost invariably—it's hard to resist the baseball analogies so loved by stock market writers, so this time we'll give in—with some home runs and strikeouts. They don't hit doubles every time they go up to the plate. If they do, it's time to watch the slow-motion replay.

Andrew Lo's work, while it's the latest thinking in the field, is well-known to the fund-management experts on Wall Street—though not as well-known to the public as some other headline-making economists. If Madoff had billions of dollars from just a handful of investors, some of them should have had the knowhow to spot what was wrong. When things are going well, however, investors rarely want to look at the results too closely. It's only when they ask to take out money that's no longer there that they find out what was going on.

The Madoff story is a bit of an anomaly in that, if what's in the criminal complaint is even close to accurate, he fessed up to what was going on before the government came looking for an indictment. It's early to speculate about what might have motivated him, but it's a fair bet that protecting his sons, who ran the business with him, from prosecution would be high on the list of concerns. Whoever is next probably won't volunteer so much so readily, preferring the more conventional approach of letting the game play out to the bitter end and then denying everything.

You can bet that right now, though, major investors are scrambling to crunch the numbers on other boutique managers. One thing that almost everyone on Wall Street has had drummed into them is that bad news is, in Wall Street lingo, "highly correlated": It tends to come in clusters and bunches. If one investment manager's holdings can go from $17 billion to zero overnight, it's likely there are several more multibillion-dollar blowups just waiting to rear their heads.

An observation. I sure hope we don't decide to "bail-out" these people. This massive loss is directly and admittedly the result of one man's greed, conspiracy and fraud. If we start "bailing out" people who are the victims of crimes, there simply isn't enough money in the universe to keep us afloat. These government "bail-outs" of private sector interests are the proverbial slippery slope, and will eventually bankrupt this country if we don't put a check to it.

The auto bailout is less concerning to me than has been the finance bailout, and as long as they promote the Keynesian economic theory it is a fact of life since they do not care about real fiscal responsibility. The auto bailout would have much more oversight and those companies had already started cost cutting procedures (for the most part) to help with their dilemma, to the point where Ford just wants access to a line of credit and not cash like GM and Chrysler. It worked before for Chrysler, it worked in France with Renault to the point they went private again and ended up buying the majority of Nissan when they were struggling in the 90's. it could work again and it is a fraction of the trillions that the financial "bailout" will cost. Again, the UAW is going to have to get realistic or else they aren't going to have employees to represent, sometimes they seem to want to cut off their nose to spite their face.

The finance bailout has been pretty much without oversight, it was nothing more than a handout from the people who created the mess to their own kind. Paulson was one of the ones who created the mess (former CEO of Goldman-Sachs) and all he is doing is trying to prop up the system he has help destroy. It is going to end up into the trillions but yet most won't think twice about it. No REAL change in the system is going to occur, because the parties responsible do not want the system changed.
